Liquidity providers are individuals or entities that supply tokens to liquidity pools on decentralized exchanges (DEXs) or similar platforms. These pools enable users to trade tokens without relying on traditional order books, which typically require buyers and sellers to match directly. A liquidity pool is a smart contract that holds two tokens, and when traders want to exchange one token for another, they interact with the pool. The exchange rate is determined by the ratio of the two tokens in the pool. Liquidity providers contribute equal values of two tokens to a pool and, in return, receive liquidity pool (LP) tokens that represent their share. By providing liquidity, they help ensure that trades can be executed smoothly, regardless of demand. In exchange for their contributions, liquidity providers earn a portion of the transaction fees generated by trades in the pool, usually in proportion to their share. Some platforms also offer additional rewards, such as yield farming incentives, to further compensate liquidity providers.
